How to Calculate LTV and Why It Matters

Two companies spend the same $400 to win a customer. One panics because the first invoice is only $300. The other invests harder, because they know the average client stays four years and pays $300 a quarter. Same cost, opposite decisions. The difference is one number: lifetime value.

LTV tells you what a customer is worth across the whole relationship, not just the first sale. Without it, every acquisition cost looks scary and every budget conversation turns into a guess. With it, you can say plainly how much you can afford to pay for a client and still profit.

What LTV measures, and what it does not

The formula:

LTV = Average revenue per period × Gross margin % × Customer lifespan

Say a B2B service client pays $2,500 a month, your gross margin is 50%, and clients stay an average of 20 months (all figures illustrative):

LTV = $2,500 × 0.50 × 20 = $25,000

That is the gross profit one average client throws off over their life with you. Crude, but in five minutes you have a number you can defend better than a gut feeling.

2. The churn-based version

The weak point above is "average lifespan." Most companies do not actually know it, they guess. A cleaner approach derives lifespan from your churn rate, which you can pull from a CRM or billing system.

Customer lifespan equals 1 divided by your churn rate. A 5% monthly churn implies an average life of 1 / 0.05 = 20 months. Plug that back in:

LTV = (Average revenue per period × Gross margin %) ÷ Churn rate

Same example with 5% monthly churn:

LTV = ($2,500 × 0.50) ÷ 0.05 = $25,000

The math lands in the same place, but now the lifespan input is grounded in measured behavior instead of a feeling. Recompute churn quarterly and your LTV updates itself.

3. The discounted, segment-aware version

Money arriving in year four is worth less than money today. For long B2B relationships, future cash should be discounted back to present value. This is where finance teams get involved, and where the number gets honest.

A common form applies a discount rate (r) and accounts for retention:

LTV = (Margin per period × Retention rate) ÷ (1 + Discount rate − Retention rate)

You do not need to memorize this. The point is that two refinements separate a serious LTV from a napkin one: discounting future revenue, and calculating LTV per segment rather than across your whole book. Why the number changes how you run marketing

Here is the practical payoff. LTV sets the ceiling on what you can spend to win a customer.

Pair it with customer acquisition cost and you get the LTV to CAC ratio, the single clearest read on whether your growth is sustainable. A healthy B2B target sits around 3 to 1: every dollar of acquisition cost should return roughly three dollars of lifetime margin. Below 1 to 1 you are paying more to win clients than they are worth. Far above 5 to 1, you are likely underspending and leaving growth on the table.

A real example of how LTV unlocks budget. Suppose your blended cost per lead is $120, and one in five leads becomes a client, so CAC is $600. If you only look at the first deal at $2,500 revenue and $1,250 margin, that $600 feels heavy. Once you know LTV is $25,000, the same $600 looks like a bargain, and the obvious move is to spend more, not less, to capture demand you were rationing out of fear.

Mistakes that inflate LTV (and embarrass you later)

The pull toward a flattering number is strong, and a few common errors all push the same direction: up.

Using revenue instead of gross margin. The big one. It inflates LTV by your entire cost of delivery and makes unprofitable acquisition look fine.

Ignoring churn drift. Plenty of businesses assume retention holds steady. If churn is creeping up, an LTV built on last year's churn rate is fiction. Recompute it.

Blending wildly different segments. Averaging enterprise and SMB clients yields a figure that overstates the small accounts and understates the large ones. Segment first.

Counting revenue you have not earned. For multi-year contracts, discount future cash to present value. A dollar in 2030 is not a dollar today.

Forgetting expansion and contraction. In B2B, accounts grow through upsells and shrink through downgrades. If you sell more to existing clients, your LTV is higher than a flat model shows, and a strong upsell and cross-sell motion is one of the cheapest ways to raise it.

How to raise LTV without raising spend

Acquisition gets all the attention, but the cheapest growth often hides on the retention side. Three levers move LTV directly.

Keep clients longer. A small drop in monthly churn compounds hard, because lifespan is the inverse of churn. Going from 5% to 4% monthly churn stretches average life from 20 months to 25, a 25% lift in LTV from one number.

Sell more to the clients you keep. Expansion revenue raises average revenue per period without any new acquisition cost. This is why account management quietly drives more profit than most ad campaigns.

Protect margin. LTV is built on gross profit, so a pricing increase or a delivery efficiency flows straight through. Raising prices 10% on stable demand can lift LTV more than a quarter of new-customer effort.
